Putting tax-free and taxable yields on the same footing

A municipal bond's stated yield understates its value to a taxable investor, because that interest is usually tax-free. Tax-equivalent yield grosses the muni yield up to whatever a taxable bond would need to yield to leave you with the same after-tax income.

Defaults: a 3.5% muni yield for someone in a 32% marginal bracket. TEY = 3.5 / (1 - 0.32) = 5.15%. A taxable bond needs to yield at least 5.15% to beat this muni after tax.

Compare against other fixed income

Line the tax-equivalent yield up against the Treasury Bill Yield Calculator or CD Maturity Calculator for taxable alternatives, and remember credit quality still matters -- a higher yield on a lower-rated bond is not automatically the better trade.

Frequently Asked Questions (FAQ)

What is tax-equivalent yield?

Tax-equivalent yield (TEY) = municipal bond yield / (1 - marginal tax rate). It converts a tax-free muni yield into the yield a taxable bond would need to match it after tax, so you can compare the two on equal footing. Defaults: 3.5% muni yield at a 32% marginal tax rate gives a 5.15% tax-equivalent yield.

Why do municipal bonds yield less than taxable bonds?

Interest from most municipal bonds is exempt from federal income tax (and sometimes state tax if you live in the issuing state), so investors accept a lower stated yield in exchange for not owing tax on the interest.

What tax rate should I use?

Use your marginal federal income tax bracket, since that is the rate that would apply to the last dollar of taxable bond interest you would otherwise owe. This page does not add state tax on top; do that manually if your state also exempts the muni.

How do I use the result?

Compare the tax-equivalent yield directly against yields on taxable bonds (Treasuries, corporates, CDs) of similar credit quality and maturity. If a taxable bond yields more than the tax-equivalent yield shown here, it wins on an after-tax basis for you.
